How do you tell if the chip is locked or unlocked?

Look @ the L1 bridge on the cpu...if you see 4 lines (||||) then it is unlocked.

If not you must draw in the lines with a conductive pen or a #2 pencil.

I found my lines difficult to see without magnification...
If the bridges are cut, its is done with a laser which is a very fine cut...not all that easy to see. :)

so what does unlocking it do?

unlocking (connecting L1 bridges), allows you to make multiplier adjustments when overclocking.
For example when overclocking a stock 1.4ghz chip (10.5 X 133 = ~1.4ghz), you either adjust the Multiplier (12.0 X 133 = ~1.6ghz) or the FSB speed (10.5 X 140 = ~1.47ghz) or both :) .
