My digital camera (A UMAX AstraCam) says it will work only under Windows 98. Supposedly.
What are the chaces it will work with my system if I format and install Windows XP?

if its USB it should detect it and make it as a extra removable drive

It's USB. On the box it says:
Windows 98 ready!
On another side of the box under Minimum Requirements it also says Windows 98.
The camera is pretty cheap, it doesn't use cards, it's got built in memory, and a proprietary cradle.

Just plug 'er in and let 'er rip! There are no XP drivers for my Intel cam, but windoze detected it and installed the software all by itself. I love this OS!
