well, you can just buy one of those Cable/DSL router, that way you can share your internet and build a network with that...also router comes with a physical firewall, so you don't have to install one....if not, you can try a ethernet HUB, but i recommend the router, since it acts as your server too...the router will assign each of the pc an internal IP, and some of the them even can support up to 253 pcs!!! so if i'm you, i will go for the router....i'm using the Linksys BEFSR41 4 ports, easy to install, and never caused any problem...
As for the OS, i guess any version of windows from win98 is fine....but i'm not sure on this one though, like 99.9% sure:D

Any version of windows on either computer should be fine (98, ME, XP)... and yes they should be able to share internet and have file sharing between then.

I had my computers connected in this way for a short time until I got a Router, as the previous post suggested.

Windows 98 SE was the first to be released with Internet Connection Sharing, I believe all since have it also.

BUT!

ICS sucks, in my book- caused me nothing but trouble and was slow. There are a lot of freeware and shareware Proxy servers around as well: AnalogX, WinGate, Winproxy are a few.

Do you have dialup or broadband?
To do this you will need a second nic if you have cable or dsl- one for the internet connection and one for the local network.

Or your can go with the gateway router which has two big advantages: it doesn't use up a pc's resources when another pc is surfing; it provides a first stage of firewall defense.

ICS or any of the other proxying software should work- they should autodial so the 2nd pc can connect even if the first is not online.

Good luck!
