So since Larrabee will be using x86 cores will that mean it can fetch decode and execute it's own instructions without relying on the CPU to feed it? If this is correct what is the main use for PCI-E in this configuration? I'm guessing it would still be used for swapping to main memory if the GPU's memory is filled, but that already has a huge performance hit.

Intel wants to put Larabee on PCI-e before they have to develop a whole other socket / chipset. I would assume it's going to look just like a GPU does now, with it's own PCB / heatsink / memory system etc.
Yes it will have it's own instruction set. Sandybridge is getting a new instruction set called Advanced Vector Dimensions to do more GPU intensive things on the CPU, then Larrabee will have a more advanced instruction set off that one.
